In further continuation to my wife's experience, we got to know after talking to few friends that another 2 women had a similar experience with this particular muslim lady. These 2 women were in the shopping plaza in our neighborhood and one of them was wearing without sleeves t-shirt and was approached by this muslim lady who started telling her to wear full clothes or all of you will die (aap sab maroge). From the description they provided of the muslim lady, my wife confirmed that it matches with the muslim lady who approached her the other day. These 2 women got scared and were about to call the police but the store owner asked them not to as he did not want police to come to his premises.
I think this is some mentally disturbed nut case roaming in our neighborhood but considering the threat now I don't think it is prudent to ignore it any more. I have asked my wife to keep an eye and if she sees the woman again, try to find out which house she goes to and if we are able to find that out, we are thinking of reporting her to the police as to some possible radicalization taking place.
This really comes as no surprise. The demography of this country is changing and changing fast. Every time you step out you see it for yourself. Go to an area you used to frequent before but have not in a while and you will seem like an outsider. This does not look like the Canada of even 10 years ago. It won't be long before what's happening all across Europe, reaches our shores too. Sad, but guess, the only constant; is change!
All said and done we should be proud and happy that Canada is still a land of freedom and law.
There s no harm in reporting this to the Police / media in writing.
You can also ask the other 2 ladies if they wish to join in as well and the store keeper can also be mentioned to keep record of happenings. You can report this even w/o knowing which house she stays in .... that can be later added .
'You will all die ' .. can be construed as a threat or as a joke as every one will die one day ...none is immortal including the lady who uttered these words .

Everyone is entitled to an opinion and this woman is too. It is probably not right for this woman to go confronting desi woman about how they dress but still I would not suggest escalating to police unless it becomes a serious issue like this woman confronting your wife again or she threatens your wife or your wife's friends. By threatening, I mean direct threat like she is going to do something.

I totally second Raj..........that lady is simply expressing her opinion based on her beliefs, though unwarranted. Unless it becomes a threat, it should be ignored.
I for one would even go to the extent of starting a discussion to understand her point of view! Does anyone remember the movie Prem Rog starring Rishi and Padmini were the family asked the new widow to cut her hair.......so that she is no more attractive to men?
